Steps :
- Activate the lyrics plugin
- Provide a lyric folder (in lyric plugin configuration)
- Play a song whose lyrics can be found on the net
=> A .lyric file is written (with ISO-... encoding) with good lyrics
=> Lyric window don't display anything other than the cursor

Workaround :
- Open the .lyric file with gedit
- Save with utf8 encoding
=> Lyric window will display good lyrics

Am not sure but I am facing a similar behavior using terra.com.br as source for download lyrics. For example:

Stone Cold Crazy - Metallica

Sleeping very soundly on a Saturday morning
I was dreaming I was Al Capone
Rumor going 'round, gotta clear outta town
Smelling like a dry fish bone
